Customer concentration in two large accounts and exposure to China are the most visible concentration vulnerabilities.
Earnings Quality and Cash Conversion
Where the issuer reports cash flow and capital expenditure cumulatively, the standalone-quarter cash-flow figures are derived by subtracting the preceding cumulative filing. They are calculations from SEC facts rather than separately reported quarterly line items.
Earnings quality is supported by consistent GAAP operating margins of 33.7% for the quarter and 30.9% for the nine months. The current-quarter result includes a swing in interest and other income to a $100 million expense versus $396 million of income a year ago, driven largely by equity-investment mark-to-market, where the latest nine-month data show $1,157 million of unrealized gains on publicly traded equity securities and $270 million of unrealized losses for the third quarter alone. Those mark-to-market moves flow through pretax income; they are not operating earnings, and the filings do not separate operating from non-operating drivers with enough granularity to reconstruct a clean operating cash earnings measure without further assumptions.
Cash conversion has been reasonable but choppier than net income suggests. Nine-month operating cash flow of $5,568 million versus net income of $7,370 million is the gap to watch, because the quarter's $3,037 million of operating cash flow was flattered by contract-liability growth of $698 million and accounts-payable expansion of $412 million. Accounts receivable rose $2,508 million in nine months as shipments accelerated, a classic working-capital drag if revenue normalizes, while inventories rose $609 million, raising the question of whether the build reflects genuine bookable demand or coverage against a stretched backlog. I am flagging the receivables-to-revenue ratio and inventory-to-revenue ratio as observable indicators to monitor in subsequent filings.
Free-cash-flow calculation requires care because the filing does not split maintenance and growth capital expenditure.Reported TTM operating cash flow less total reported capital expenditure produces an accounting free-cash-flow proxy of $5.6 billion. The filings do not separate maintenance from growth capital expenditure, so a precise Buffett-style owner-earnings estimate is unavailable. Stock-based compensation of $545 million for nine months was added back in the filing's reconciliation and is a real economic cost, so my preferred proxy is to subtract it again, which lowers the surplus.
Business Quality, Moat, and Industry Position
On the available evidence, the company is best described as an important participant, not a demonstrated core supply-chain bottleneck. This classification describes strategic position only; it is not independent proof of a moat or valuation upside.
Applied Materials' competitive position rests on breadth across deposition, etch, inspection, and advanced packaging, plus an installed-base aftermarket business whose recurring services revenue smooths the equipment cycle. Concentration in two customers at 19% and 15% of fiscal 2025 revenue underscores both the gravitational pull of chipmakers and the gravitational pull on the equipment maker. The company describes its position as the "leader in materials engineering solutions" and emphasizes the ability to combine and co-optimize technologies, language that points to scale and R&D breadth as the moat mechanism. Research, development and engineering of $3,055 million for the nine months, about 12.7% of revenue, is the visible reinvestment in that moat.
The industry position carries real but bounded pricing power. Semiconductor Systems gross margin of 52.9% in fiscal 2025 versus 52.0% in fiscal 2023 suggests modest margin expansion despite the cycle, while Applied Global Services gross margin rose from 31.8% to 34.3%, indicating services mix improvement. The 10-K explicitly cites rising competition from Chinese domestic equipment makers, export controls, and trade-policy risk as factors that could compress competitive advantage, and the absence of segment-level economic-profit disclosure leaves the durability of segment-level moat as a judgment call rather than an audited fact. Backlog of $15,002 million at fiscal 2025 year-end with about 31% not expected to ship within twelve months is the contractual evidence that orders are committed, but the same section cautions that backlog can be amended or cancelled.
Management and Capital Allocation
Capital allocation has been shareholder-friendly. Common stock repurchases totaled $1,177 million and dividends paid were $1,150 million in the first nine months of fiscal 2026, against $5,568 million of operating cash flow. Net repayments of long-term debt reduced long-term notes to $6,500 million outstanding from a higher prior balance, and commercial paper outstanding rose to $1,199 million versus $100 million at fiscal-year end 2025, with $4.0 billion of revolving credit available and undrawn. The Board authorized $10.0 billion of new repurchase capacity in March 2025 supplementing an earlier $10.0 billion authorization; $12.8 billion remained available at quarter-end, a credible signal of intent that financial firepower is real.
Two things temper that signal. First, share repurchases slowed to $1,177 million in nine months from $4,044 million a year earlier, suggesting the same capital was redirected to working-capital growth rather than fully redeployed into buybacks. Second, while the company uses diluted share count to compute EPS, period-end shares of 793,597,443 from the cover page are the relevant figure for market-cap calculation, not the 800 million diluted weighted-average used for the most recent quarter's EPS. On observable behavior, the company is returning capital, modestly releveraging with short-term commercial paper, and continuing to invest; there is no obvious signal of aggressive M&A or value-destructive behavior, but there is also no obvious signal of operating-margin austerity.
Valuation and What the Market Already Expects
The trailing-twelve-month revenue, operating income, and diluted EPS are $30,837 million, $9,141 million, and $11.44 respectively, but quarterly results must be used with care because the most recent quarter's operating margin of 33.7% is well above the nine-month run rate of 30.9% and well above a normal-cycle assumption. At $496.21 on roughly 794 million shares, market capitalization is around $394 billion. Subtracting the modest net-cash position of $1,490 million gives enterprise value near $392 billion; against $9.1 billion of trailing operating income that is a high multiple, and against trailing EPS of $11.44 it produces a price-to-earnings ratio in the low forties that is sensitive to how much of the recent quarter is normalized.
What does the market appear to be discounting? Free cash flow of $5.6 billion over the trailing twelve months yields roughly 1.4% on enterprise value before any growth assumption, so even modest mid-single-digit free-cash-flow growth would take that yield into the high single digits, but durable double-digit compounding requires both cycle persistence and a stabilizing China and memory mix. Putting revenue growth and margin both at average mid-cycle levels for a decade would not, by itself, justify the current market capitalization at a sensible discount rate; the market is therefore pricing in an above-average multi-year outlook rather than the median history. I can say that the gap between the priced-in outcome and a normal mid-cycle scenario is what makes the price demanding, without putting a precise growth number on it.
Ten-Year Cash Flow to Fair Market Value
The starting free cash flow is the normalized SEC cash-flow proxy, while every growth rate, discount rate and terminal rate below is an explicit editorial assumption rather than company guidance. Each annual cash flow is forecast and discounted separately; terminal value is year-ten free cash flow multiplied by one plus terminal growth, divided by discount rate minus terminal growth, and then discounted back ten years. Fair market capitalization equals that explicit ten-year present value plus discounted terminal value and a same-date balance-sheet adjustment when available. If current cash and debt facts do not share one report date, the table shows the adjustment as unavailable and conservatively applies zero. The share count is derived from the dated market capitalization and share price so US shares and foreign ADRs use a consistent traded-security denominator.

This is a sensitivity framework, not a price target: the terminal-value share shows how strongly each result depends on assumptions beyond the explicit forecast. Negative margin of safety means the current market capitalization exceeds the scenario value.
Five Value-Investing Lenses
Benjamin Graham Lens
Graham's discipline asks whether the buyer is protected on the balance sheet against a serious downturn and whether the price is materially below normalized earning power. Applied Materials' $9,233 million of cash and short-term investments against $7,743 million of total debt is a real but modest cushion that supports continued buybacks and dividends even in a down cycle. The dated stock at $496.21 with the most recent operating margin running far above mid-cycle norm does not look like the profile Graham described, and the market capitalization is orders of magnitude above a Graham-style asset-based floor. The opportunity cost of capital here is high because every dollar invested at peak cycle economics is harder to recover if revenue normalizes.
Warren Buffett Lens
The Buffett lens asks what normalized owner earnings look like and whether that supports a moat-driven business at a sensible multiple. Trailing twelve-month operating cash flow minus capital expenditure is approximately $5.6 billion, and subtracting stock-based compensation narrows the proxy further, putting the steady-state figure closer to $5.0 billion than to the headline $5.6 billion. A moat-led multiple of fifteen to twenty times that figure would put fair market capitalization in the $75 to $100 billion zone, an order of magnitude below the dated market capitalization of $394 billion; the gap is the price of cycle persistence and durability of margin, both of which require conviction I do not have. Buffett would likely wait for a price that lets the moat earn a margin of safety, not the other way around.
Charlie Munger Lens
The Munger lens emphasizes incentives, inversion, and bias. Two customers at 19% and 15% of revenue create a clear concentration risk; managements with that exposure often overpromise in order booms and under-deliver in busts. Inversion asks how this investment loses money permanently: a sustained down-cycle in memory and foundry capex, accompanied by inventory build, would compress both revenue and operating margin, and the inventory build in the latest quarter is the leading indicator of that risk. Recency bias is the biggest mental hazard because the latest quarter's results make the picture look better than a multi-year cycle view would, and Munger's discipline is precisely to discount peak readings when projecting forward.
Li Lu Lens
Li Lu's framework emphasizes circle of competence, durable advantage, culture, and risk control. The business is inside an investor's circle when they can explain how it earns and why it endures; Applied Materials is broadly inside that circle because its equipment moat, customer base, and segment economics are explicit in the filings. Durability of advantage depends on whether the technology moat continues to outpace Chinese and other entrants, and the 10-K's own description of Chinese competition and export controls is the cautionary evidence. Risk control fails when the price paid assumes the moat will widen rather than just defend, which is the situation here; until the price and the durability come back into proportion, the asymmetric-loss test is not met.

The most plausible permanent loss path is a multi-year down-cycle in semiconductor capital expenditure that compresses both volume and pricing. Observable indicators that would sharpen that risk include further acceleration in accounts receivable relative to revenue that signals shipment pull-ins, inventory growth that exceeds shipment growth, customer pushouts in memory particularly NAND, and any change in Chinese export-control posture that locks Applied Materials out of $8.5 billion of fiscal 2025 China revenue. A second loss path is moat erosion if Chinese domestic equipment makers deepen their position in deposition and etch, which the 10-K already names as a competitive risk.
Three concrete thesis breakers I would watch. First, two consecutive quarters of declining contract liabilities would suggest backlog conversion is slowing; second, a quarter in which accounts-receivable growth runs more than 25% above revenue growth would extend the working-capital warning; third, a sustained decline in Semiconductor Systems segment operating margin below 32% would indicate pricing has rolled over and the operating-leverage story is broken. Any of these would shift the conclusion from overvalued toward fairly valued if paired with a meaningful re-rating of growth.
Attention risk is high because Applied Materials is one of the most-discussed names in semiconductor equipment and AI-related narrative flow; pricing already reflects the optimistic case, so disappointment can be unusually sharp. The dated price of $496.21 should be treated as a snapshot that is sensitive to a single quarter of results. The conclusion therefore rests more on the price-versus-cycle spread than on the operating story itself, which is high quality and not in question here.
Investment Conclusion
Applied Materials is a high-quality semiconductor equipment franchise with a credible moat, a defensible balance sheet, and disciplined capital allocation under most measures, but the dated share price embeds assumptions that look aggressive when stress-tested against a mid-cycle free-cash-flow sensitivity. The dated market capitalization is roughly $394 billion against a base-case reference value meaningfully below that even when generous assumptions are layered in, and the current operating margin is above mid-cycle norms.
