The Quarter in Context

Business Model and Profit Engine
Archrock earns by owning, installing and operating natural gas compression equipment for midstream customers, then charging fees for keeping that equipment running. Contract operations, which owns the fleet and provides must-run compression to producers, gatherers and processors, generated $329.3 million of Q2 2026 revenue (89% of total) versus $318.3 million in the prior-year quarter, and $660.1 million of six-month revenue versus $618.7 million. Aftermarket services, which services third-party-owned compression equipment, contributed $42.0 million in Q2 2026 (11% of total), down from $64.8 million as major maintenance activity and parts sales normalized. The two segments together produced adjusted gross margin of 72% in contract operations and 23% in aftermarket services for the six-month period, with the chief operating decision maker evaluating performance on adjusted gross margin rather than on reported gross margin or operating income.
Revenue turns into cash at a high rate because the cost of sales, exclusive of depreciation and amortization, is mostly field labor, lube oil and parts rather than per-unit fuel passed through to customers. For Q2 2026, cost of sales was $126.7 million against revenue of $371.2 million, leaving a 65.9% gross margin before depreciation. Adding back depreciation and amortization of $71.5 million, SG&A of $39.6 million, impairments of $4.9 million and interest expense of $37.0 million, the segment economics convert to net income of $66.7 million for the quarter, with effective tax rate of 26% on six-month income before taxes of $190.7 million. The principal cost lever is utilization: 60% of the operating fleet sits in gathering and processing and 40% in gas lift, so customer drilling and completion activity directly drives revenue, while maintenance cycles and the addition of NGCS units drive the timing of costs.
Fixed versus variable economics are sharply skewed. Property, plant and equipment of $3,724.14 million at June 30, 2026 is largely depreciation and rent in the income statement and capex, interest and dividends in the cash flow statement, while revenue varies with horsepower deployed and rates. Operating leverage therefore works both ways: small utilization changes swing adjusted gross margin meaningfully. The interest coverage from six-month income before interest, taxes, depreciation and amortization, derived from reported figures as $371.5 million, against interest expense of $76.5 million, implies about 4.9x EBITDA-to-interest coverage. Stockholders' equity is largely common stock par value plus paid-in capital of $3,872.7 million, reduced by an accumulated deficit of $2,195.4 million and treasury stock of $127.0 million. The accumulated deficit reflects historical large dividends and share repurchases funded partly by debt; it is a reminder that the current capital structure is the result of management's choice to return capital aggressively. On the available evidence, the company is best described as an important participant, not a demonstrated core supply-chain bottleneck. This classification describes strategic position only; it is not independent proof of a moat or valuation upside. Archrock describes itself in the filings as a premier provider of natural gas compression services by total compression fleet horsepower, which is the economic currency of midstream gas: customers need compression to move gas from wellhead through gathering, processing and pipelines, and equipment must be deployed where gas flows. The service is must-run in the sense that under-compressed gas cannot reach market, and the customer cannot easily self-provide at scale because the fleet is capital-intensive and operationally specialized. The aftermarket services segment further entrenches the moat because the company both owns a large installed base and services competitor units, generating parts and labor revenue across the industry.
Industry position is reflected in segment economics rather than in market-share percentages disclosed by name. Contract operations adjusted gross margin of 72% for the six months is high relative to the broader energy services universe, suggesting pricing power on installed fleet and asset specificity that is not easily replicated by a new entrant; aftermarket adjusted gross margin of 23% reflects the parts and service economics of a mature operation. The NGCS Acquisition completed May 1, 2025 added compression units and customer contracts for an undisclosed cash component plus 2,251,014 Archrock shares, and management characterizes it as accretive to fleet horsepower and revenue. The Flowco Disposition in August 2025 sold certain contract operations customer service agreements and compressors, partially offsetting the NGCS addition and indicating active portfolio management. The risk to moat is the combination of two factors. First, commodity-price-driven producer activity: management's own risk factors highlight macroeconomic conditions, oil and natural gas exploration and production spending, and erosion of customer financial condition. Trailing twelve-month revenue of $1,504.5 million and trailing diluted EPS of $1.55 imply a price-to-sales multiple around 3.8x and a mechanically annualized quarterly EPS multiple around 21.5x on the latest quarter alone, both of which are reference points only because trailing earnings include the favorable first half of 2026. The available reverse-DCF exercise implies that the dated market capitalization is consistent with roughly 9.3% annual free cash flow growth over the ten-year horizon starting from trailing free cash flow of $291.3 million, and the dated market capitalization is more than 20% above the deterministic base scenario fair value. That gap is the central pricing fact: the market is paying for sustained mid-single-digit to high-single-digit FCF growth, capital allocation discipline, and continued execution of the NGCS integration, all of which are real but already discounted.
Ten-Year Cash Flow to Fair Market Value
The starting free cash flow is the normalized SEC cash-flow proxy, while every growth rate, discount rate and terminal rate below is an explicit editorial assumption rather than company guidance. Each annual cash flow is forecast and discounted separately; terminal value is year-ten free cash flow multiplied by one plus terminal growth, divided by discount rate minus terminal growth, and then discounted back ten years. Fair market capitalization equals that explicit ten-year present value plus discounted terminal value and a same-date balance-sheet adjustment when available. This is a sensitivity framework, not a price target: the terminal-value share shows how strongly each result depends on assumptions beyond the explicit forecast. Negative margin of safety means the current market capitalization exceeds the scenario value.
Five Value-Investing Lenses
Benjamin Graham Lens
Graham would test whether the dated price sits below a defensible asset-based or earnings-based floor. Archrock's $1.29 billion of tangible book value (stockholders' equity of $1,552.1 million minus $260.1 million of goodwill and intangibles) compares with a $5,731.8 million market capitalization, so the dated price is roughly 4.4x tangible book, far above a Graham-style asset floor. Net current asset value is meaningless here because long-term debt far exceeds current assets. The normalized earnings power, using six-month 2026 net income annualized to roughly $281 million, produces an earnings yield near 4.9% on the dated market cap, which is not a Graham bargain. Downside is protected by the must-run nature of compression and by the diversity of customers, but unprotected by a meaningful cash balance or by asset values near the share price. Graham would call this speculation at a full price rather than investment at a margin of safety.
Benjamin Franklin Lens
Franklin's modern application is the discipline of thrift and the opportunity cost of every dollar deployed. Archrock's management is on the surface thrifty: a $2.0 million cash balance funds the entire enterprise with negligible slack, requiring careful matching of operating cash flow, capex and dividends. Yet the company is paying roughly $160 million of annual dividends at a time when $400-$445 million of capex is planned and long-term debt stands at $2.35 billion. The opportunity cost of those dividend dollars is either reduced leverage or accelerated buybacks at a price that is, on the deterministic base scenario, double fair value. A Franklin-minded shareholder would ask whether every additional dollar of fleet capex earns more than 9-10%, and whether every retained dollar in cash earns more than the 5.4%-6.9% cost of debt. Outside the circle: predicting natural gas production volumes five to ten years ahead is harder than predicting demand for a branded consumer product, and the company is exposed to electrification of compression, methane regulation and producer consolidation. Durable advantage is real but narrow: the fleet is the moat, and the fleet depreciates. Culture, observable in the filings, looks disciplined on cost and shareholder-friendly on capital, but the accumulated deficit of $2,195.4 million is the residue of past return-of-capital decisions funded partly by debt. Risks, Disconfirming Evidence, and What Would Prove This Thesis Wrong
The first observable thesis breaker is a sustained drop in producer activity that lowers utilization and contract operations adjusted gross margin from 72% toward 65% or below for two consecutive quarters. The second is a credit event at a large customer or a wave of non-renewals of contract operations service agreements that materially reduces revenue; the most concentrated disclosed counterparty is Hilcorp at $40.5 million of 2025 revenue, but the filings do not disclose the next tier of customer concentration. The third is a rise in the variable-rate cost of debt beyond the 5.4% currently disclosed on the $865.6 million Credit Facility, which would directly reduce free cash flow at a $8.7 million-per-100bp sensitivity. The fourth is electrification of compression that compresses the gas-driven fleet's share of installed horsepower faster than the electric fleet can be re-deployed. The fifth is a write-down event that, because goodwill and intangibles are small, would have to come from the compression fleet itself and would directly impair the asset base backing the equity.
The most likely wrong assumption in the bull case is that 10% first-half-decade free cash flow growth is achievable on top of the 2025-2026 NGCS boost and a $400-$445 million annual capex run-rate, when observable revenue growth in Q2 2026 was actually negative 3.1%. Opportunity cost is the cost of holding Archrock equity versus a comparable-yielding, lower-leverage alternative in the same midstream value chain. The conclusion would change if the dated price fell to a level where the deterministic base scenario implied a meaningful margin of safety, or if management publicly committed to a leverage target that forced a step-down in dividend payout ratio.
Investment Conclusion
The dated market capitalization is more than 20% above the deterministic base scenario fair value, and the deterministic base scenario already bakes in 4% first-half-decade FCF growth and a 9% discount rate. The dated price therefore requires either a sustained acceleration of free cash flow above the current run-rate or a material reduction in the cost of capital, neither of which is supported by the available evidence. The compression fleet is a real business with must-run characteristics, but the dated price does not offer a margin of safety, and the capital structure adds leverage on top of that price. The conclusion is Overvalued.
